The iPhone and iPod Touch are truly tremendous devices that are taking off and raking in the cash for Apple. They sell so many of them it's not even funny. However, one thing that I really see as an opportunity is the iPod touch and gaming.
If you take a look at handheld consoles like the Nintendo DS or PlayStation Portable (PSP), you can see that the iPod Touch is actually getting fairly close to matching them. Specifically, when you consider the app store, which has very cheap games compared to other handhelds. For example, recently EA put many of their games on sale, and I picked up Need for Speed for a dollar - whereas the same title would probably be $30-$35 or even $40 on some other handhelds.
This shows that there is value in using the iPod Touch for gaming, but there's one major downside: there are no physical buttons. Don't get me wrong; I'm a big fan of the touchscreen, and many games like Angry Birds use it to great effect. However, many other apps would be better served with physical controls.
Racing games, first-person shooters, sports games, and others all have a lot of fun mechanics that are missing on the iPod Touch due to the lack of buttons. I imagine having a d-pad, side buttons, joysticks, or shoulder buttons could make a huge difference in gameplay experience.
In my opinion, if Apple were to release an iPod play or something similar, it would be separate from the standard iPod touch. The way this one would work would be somewhat similar to the PSP Go - with slide-out controls and maybe some physical buttons on top. This would add some extra functionality while keeping the same features as the standard iPod Touch.
One thing I've noticed about the iPod Touch is that it can drain the battery quickly, even when using the touchscreen and Bluetooth. Intense games over Wi-Fi can be particularly draining. If Apple were to make the iPod play with a bigger battery and similar specs to the standard iPod touch but with physical controls, I think it could absolutely compete against handheld consoles like the PSP 2 and 3DS.
